Directions for Windows:

1. Hold shift and click "Check for Update" in itunes with your iPod plugged in.
2. It will allow to choose a file, just select the file you just downloaded from appleinsider.com.

Directions for Macintosh:

1. Hold option and click "Check for Update" in itunes with your iPod plugged in.
2. It will allow to choose a file, just select the file you just downloaded from appleinsider.com.

for you.
Make sure you do not open the zip file, when you select the zip file in iTunes it will automatically open it for you.

Hey - while installing the update, my iPod Touch screen showed the picture to connect my iPod Touch to the computer with iTunes running (which was already running because that's how the update was initiated). When I waited to see any other activity, my computer screen still had the status bar reading "Preparing iPod for update" but my iPod Touch kept the steady 'connect ipod to itunes' picture. I disconnected and reconnected my iPod Touch only to find that my iPod had been wiped and iTunes registered my iPod Touch as an "iPod in recovery mode" that needed to be Restored. Is there any way to install this update without wiping my iPod Touch?

No, once you install it you have to put all of your content back on again.
